A brewing fight is upon us, but it isn't on any familiar battlefield. The moves the US Treasury is making to put ID checks directly into DeFi is a departure from conventional regulatory approaches. And by DeFi, we mean the decentralized finance protocols that are rapidly gaining in both popularity and investment.
The safe and sound folks will say this is about "compliance" and "safety." They might be right. But from where I sit, I see this as the start of a civil war over the soul of this space. It's a choice between two futures: a state-controlled walled garden and an open frontier run by the network.
When the battlefield becomes this obscured, an operator does not select a side. An operator breaks down the complex environment to discover the upper hand.
Here are the two opposing forces that are in conflict at present.
1. The Fortress of Control
It is necessary for governments to be aware of what is happening. This is how they enforce regulations and gather revenue. KYC, or Know Your Customer, on the blockchain is their way of building a fortress. It makes the nascent economy organized and very controllable. It is also safe for all parties involved. However, this safety comes at a price.
2. The Open Frontier
DeFi was constructed on the premise that all could take part. No permission required. Just come as you are. Critics of the Treasury's plan speak darkly of it turning DeFi into "cameras in every living room." What they mean by that is the plan puts forth a way for the government to see everything happening in a supposed-to-be private system.
The noise wants you to think it's an either-or decision: complete surveillance or complete anarchy. That's not a real decision.
The signal is the third option that's already being built. Tools like Zero-Knowledge Proofs (ZKPs) are the operator's edge. They give you the ability to prove you're playing by the rules—that you're not on a sanctions list, for example—without having to dox yourself on every single transaction.
It is compliance without giving up privacy.
